What is the circle-like icon in the online battles mean?

They are "Reel Icons": If you win one match the green squares light up, win 2 in a row and it lights up yellow. if you face someone and both of you have reel icons lit up yellow it becomes a Replay Upload Match and automatically gets uploaded for everyone to watch.
Justin basically has it right. However, there are a few more tricks to the system, your game manual has a page explaining it more thoroughly. From what I remember:
1. If you lose a match, you immediately go back to stage 1 (uncolored or whatever).
2. To move from stage 2 (green I think) to stage 3 (yellow?) you have to beat someone at your same rank or higher. (Beating low-ranked players doesn't count.)
3. When a replay upload battle occurs, the winner is given the option of whether to upload the replay or not. Each player can only have one match uploaded (but an unlimited number saved locally), so if you upload to the server it will replace whatever match you uploaded before.
